were you transferring files from that external to your main hdd?
were you doing other things that was accessing your main lappys hdd?
there could be other factors. maybe there was a fatal error with itunes while you were using it, AND/OR any other program you had open or were running which caused the entire windows to shut down..
and during this time again if your hdd was working, during the shut down it corrupted files.. not just any files, but important windows system files and/or boot sector.
that is why you cant load windows. this is common.
It happened to me and with friends I know.
There are ways to retrieve your files through several methods, some already mentioned by people.
Here is a ghetto one, but works, but takes more time.
Just reinstall windows in a different directory, once its complete, save the files, then reformat and put windows 7

Can't you reinstall Windows with the files intact so you can salvage whatever documents you need? I know when I had computer troubles, I would try an install of windows w/ files intact, meaning not formatting the hard drive to install windows. You can get back all your files, pictures, music, but all installed drivers and programs will be deleted. And I've never done this before, but isn't it possible to take out the hard drive and do a USB set up somehow with one of those enclosures and just get the files off that way? I'd do that first incase installing windows messes up even more. And I think there aer some computer shops that will try to save your files for a fee. If they are that important and if the price isn't too much, you should definitely look into it.

put an OS disk on a thumb drive and boot from that.

Use an ISO utility to image the CD or DVD onto a blank flash drive.
Use the steps here

Its like having a hard drive with teh OS already on it. Put Win7 or Vista or something on it and upgrade the XP installation. Then you can recover all files at least. I think that would be the quickets.

For the most part, computers manufactured within the last two years are generally able to boot from a flash drive. Older systems may require a BIOS update, or might not be able to boot from a flash drive at all.
